Here, I\u2019ll touch on a few conceptual considerations to help understand the problem.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">We start with the fact that the discount rate often used is the Weighted Average Cost of Capital (WACC), also known as the Opportunity Cost of Capital. This represents the rate of return that the organization\u2019s investors expect from its total assets, including both debt and equity. In other words, it is the weighted average cost of debt and equity.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Calculating the cost of debt is straightforward. For the cost of equity, the CAPM model is primarily used. In CAPM, beta plays a crucial role. Since beta is calculated statistically, it is not immune to errors (standard error). However, if we use the betas of several organizations instead of just one, the errors tend to cancel out, bringing us closer to the real beta. Therefore, savvy investors rely more on industry betas rather than those of specific organizations.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Industry beta is also important because it is more stable over time due to the general business model. The same applies to leverage. Hence, using industry WACC is more recommended than specific WACC. This makes CAPM useful for evaluating organizations that are not publicly traded.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">In CAPM, the risk-free rate is also used, and selecting it is not easy because short-term and long-term rates differ, even for treasury bonds. Therefore, the terms need to be adjusted based on the evaluation object.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">It is crucial to separate specific (organizational) and systemic (market) risks and ensure that specific risks are not reflected in the discount rate. Specific risks should be managed in the cash flow forecasting process, while the discount rate should only reflect systemic risks. Therefore, it is a mistake for financial professionals to add a fudge factor to the discount rate, even if it is country risk.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Discounting an investment project should not blindly rely on the organization\u2019s WACC because the project\u2019s risk may differ from the organizational average. The project\u2019s beta depends on factors like market waves, operational leverage, and other time-based risks (a separate topic).<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Finally, there is an evaluation approach called &#8220;Certainty Equivalent&#8221; discounting at the risk-free rate, primarily used in valuing options and other derivatives, which is also a separate topic to be considered.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\"><a
